Goodwill

The difference between the price paid for a business and the fair value of its net assets. It arises on an acquisition or merger, never in ordinary trading.

What it means

Goodwill arises when a buyer pays more for a business than the fair value of its net assets. The difference buys what the balance sheet does not hold: the customer base, the brand, a working team.

It cannot be created internally. A company cannot decide its brand is worth something and book it: goodwill appears only on acquiring a business, in a merger or through a non-cash contribution.

Goodwill is what is left only after everything that can be valued separately has been carved out of the price: software, licences, trademarks or favourable contracts. Those are booked as intangible fixed assets with their own amortisation periods. The less is identified at acquisition, the larger and less meaningful the goodwill.

How it works in practice

Slovak rules amortise goodwill, as a rule over no more than seven years, which depresses the result after an acquisition. That line belongs in the post-deal plan from the start.

The price that produces goodwill rests on a valuation and due diligence. Diligence is what shows how much of the price is real assets and how much is expected future profit.

A buyer who acquires a share in an s. r. o. rather than the business itself shows no goodwill in its own statements: the share is booked as a financial asset at cost. Goodwill from such a deal appears only in the group’s consolidated statements, which is why we explain the choice between buying the share and buying the business before anything is signed.

What to watch out for

Negative goodwill, buying below net asset value, is not free profit. It usually signals hidden liabilities, litigation or obligations to employees that the diligence did not reach.

Part of the price tied to future results, the so-called earn-out, changes the amount of goodwill years after the deal. If the agreement for the sale of the business does not say exactly how and when the extra payment is fixed, there is a dispute with the seller and no clarity on how far goodwill and its amortisation should be adjusted afterwards.
